I pretty much relied on public transport when I was there, and found it to be excellent. It's cheap, and pretty reliable.
The only thing is, as you'd expect, there are only perhaps 2 buses a day to certain destinations, so you have to plan carefully.

When you arrive, you can get a free public transport booklet from the main ferry terminal in Torshavn.
That said, I was lucky enough to meet someone (a retired Icelandic fisherman!) who drove me round one day - and I saw much more in that day than I could have hoped to on public transport. So really it's a balance between budget, time available and how much of the islands you want to see.
As for hostels, I was camping most of the time but the couple of hostels I did stay in were fine, and there's a hostel in most of the larger (a relative term!) towns.
As for tips for things to do...well I guess it's worth spending a couple of days Torshavn. Northern Eysturoy has pretty spectacular scenery and picturesque villages. Then you could see somewhere really remote, perhaps the Northern Isles or a visit to Suduroy.
The Mykines are supposed to be quite special but I didn't make it there sadly.
