Like Frank, we too stayed at an apartment near the Vatican, with full kitchen. See my Rome page.
As for places to eat, there are many (as you can imagine) near the Vatican. I used to frequent a place near Castel Sant'Angelo see my Rome page) that was positively ordinary...but the locals ate there...actually the locals tended to eat inside while the tourists in season would eat out on the street.
The area east of St. Peter's is the most touristy area (despite my favorite restaurant). If you saw any of the news coverage of the last several days (how could you miss it?), the street that all the visitors to the funeral were lined up on is Via della Conciliazione. Pretty street, but full of expensive shops and the occasion expensive restaurant. Even a block or two either way it could be expensive, because this is where all the tourists to the Vatican eat.
There is a piazza at the northeast corner of Vatican City - Piazza di (or "del")Risorgimento. North of this piazza is a large residential area, where restaurants are likely to be less tourist focused...not necessarily all that cheap (this is a nice residential neighborhood), but more likely to cater to locals. East of this piazza is a neighborhood of residences, businesses, and nice hotels and places...you might find a nice place to stay over there.
Otherwise, if you're south of the Vatican (as my apartment was), I would encourage you to stay on the side streets for more out of the way places to eat. In our immediate neighborhood was a take-out pizzeria, a Chinese restaurant, the neigborhood tourist restaurant (didn't go in there), a couple of local restaurants, and a grocery store for the meals we ate in...quite nice, actually...
